The usefulness of such a study comes from the fact that, given rationality in the marketplace, the effect of an event will be reflected immediately in security price. Thus a measure of the event’s economic impact can be constructed using security prices observed over a relatively short time period.

An event study describes a technique of empirical financial research that ables an observer to assess the impact of a particular event on a firm’s stock price.

  1. Callect a sample of firm that had a surprise announcement (The Event)
  2. Determine the precise day of announcement and designate this day as zero
  3. Define the period to be studies
  4. For each of the firm in the sample, compute the return on each of the days being studies
  5. Compute the “abnormal return” for each of the days being studied for each firm in the sample
  6. Compute the each day in the event period the average abnormal return for all firm in the sample
  7. Often the individual day’s abnormal return is added together to compute the cummulative abnormal return from the beginning of period
  8. Examine and discuss the result
